What is Market Failure?

Market failure occurs when the free market, left on its own, fails to allocate resources efficiently, producing outcomes that don't maximize society's wellbeing.

Remember efficiency from earlier chapters? A market is efficient when it produces the right amount of stuff at the right prices, and resources flow to their most valued uses. Market failure means something's blocking that from happening.

Market failure happens when:

  • The market produces too much of something harmful
  • The market produces too little of something beneficial
  • Some goods aren't provided at all despite being valuable
  • Resources get used up faster than they should

A positive externality occurs when a transaction provides benefits to third parties who don't pay for those benefits.

The Tragedy of the Commons

The tragedy of the commons occurs when individuals, acting in their own self-interest, deplete a shared resource even though it's against everyone's long-term interest.

The name comes from shared grazing land ("the commons") in old English villages. Each farmer thinks: "If I add one more cow, I get all the benefit of that cow's milk, but the cost of overgrazing is shared by everyone." So everyone adds cows. The commons gets overgrazed. The grass dies. Everyone's cows starve.

Nobody wanted this outcome. Each individual acted rationally. But the collective result was a disaster.

The Commons Aren't Just Environmental

We often think of commons tragedies in environmental terms, but they happen everywhere. Your school's free printing might get overused. Shared office supplies disappear. Public restrooms... well, you know. Any time a resource is free and limited, you risk a tragedy.

Property Rights: A Market-Based Solution

Before jumping to government intervention, let's look at a market-friendly solution that sometimes works.

Property rights are the legal rights of ownership that allow people to own, use, and transfer resources.

The economist Ronald Coase argued that many externality problems happen because nobody clearly owns the affected resource. If someone owned the river, they'd charge the factory for pollution rights. The factory would pollute less because pollution would now have a cost.

Systems thinking is an approach that views problems as part of interconnected systems, recognizing that actions have ripple effects and that causes and effects are often distant in time and space.

When you think in systems, you ask:

  • What are all the parts involved?
  • How do they connect and influence each other?
  • What feedback loops exist?
  • What might happen in the short run vs. long run?
  • What unintended consequences might occur?

Feedback Loops

A key systems concept is the feedback loop—when the output of a system affects its own input.

Positive feedback amplifies change: - Climate warming → ice melts → less sunlight reflected → more warming

Negative feedback stabilizes: - Price rises → demand falls → price pressure eases → price stabilizes

Unintended Consequences

Government policies often have unintended effects because the economy is a complex system:
